Many property owners are surprised to learn that commercial real estate is valued very differently than residential real estate.
In residential real estate, market value is largely determined by comparing a home to similar properties that have recently sold nearby. Factors such as size, condition, location, and amenities help establish a value based on comparable sales.
Commercial real estate, however, is often valued as an investment. While comparable sales are still important, buyers and appraisers place significant emphasis on a property's income-producing potential. Key factors include rental income, operating expenses, lease terms, occupancy levels, tenant quality, and overall return on investment. A property's Net Operating Income (NOI) and prevailing capitalization rates (cap rates) can have a major impact on value.
Financial records such as rent rolls, leases, profit and loss statements, tax bills, and operating expenses often become critical components of determining commercial market value.
Simply put, residential properties are typically valued based on what similar homes have sold for, while commercial properties are valued based on both market comparables and their ability to generate income.
